This is done in Address Book (for the Mac) or Outlook (for the PC). Then, when you're on the Iphone and pull up contacts, you'll see a button at the top-lefthand called "Groups". Click on it to select the categories you want to filter.

Maybe someone with Windows would be better equipped to answer that, I use Mac. Under the "Contacts" tab in iTunes (when the iphone is plugged in) what options do you have?

If you've assigned each contact under a category, the categories should show up as individual groups in iTunes. iPhone was designed mainly for syncing with Address Book and iCal so maybe windows is missing this feature? I'll play with my PC tonight and let you know if I come up with anything.
